Weightiness of the crowd’s theme

"I have emphasized the word system because the investment theme of a crowd must always have an underlying economic logic that is easy to state and appeals to ordinary people. It is even better if the internal logic of the investment theme squares with facts people can personally experience. This system of belief must lead naturally to the conclusion that the market on which the crowd is focused will yield superior investment returns. This weightiness of the crowd’s theme is essential for it to be persuasive. It is what makes the crowd capable of attracting new members and permits the crowd to grow large enough to cause a market to make a substantial mistake."

A certain sacrifice of independence in thought and action

"Investment crowds are like other social groups because they make it easier for their members to survive and prosper in society. The human species stands out among earth’s creatures in its instinctive drive and ability to form and cooperate in large social groups. Indeed, it cannot be far from the truth to assert that this cooperative instinct is responsible for the rapid development of human society over its relatively short recorded history. Our motto could be that social groups make life easier and safer. Everyone knows this to be true. Consequently people are willing to join social groups and are even willing to suffer inconvenience or other costs to be members. Among these costs are a certain sacrifice of independence in thought and action. Every member of a social group cedes to the group some part of his autonomy."

Search for that edge

"Discouraging as this state of affairs may be to a prospective speculator, I think that one can progress only by confronting it squarely and thinking about its implications. The No Free Lunch principle is telling us that success in speculation must rest on personal traits, on abilities outside the reach of the majority of investors. It must also rest upon some arcane understanding of market behavior and of the behavior of investors and other speculators. Lewis and Short define the Latin adjectivearcanusto mean a thing that is hidden, concealed, secret, or private. To beat the market, one must develop and exploit a kind of skill that is inaccessible to most people. To discover the nature of this skill, we must turn our gaze inward. We must focus on human nature and the social relations that are the warp and woof of the world in which we live. It is here in the speculator’s relationship to crowds, in his ability to identify them, and in his ability to stand apart and act differently from them that his edge may be found."

The lunatic factor

"The third risk is just as significant as the other two, perhaps more so. It is the risk associated with what I call the lunatic factor. Years of experience have taught me to ask, upon seeing what looks like a market mistake, whether the lunatics have taken over the asylum. It is important never to underestimate the buying or selling power of a crowd of market lunatics who are acting under the influence of some financial delusion or emotion, whether greed or (more commonly) fear. When the lunatics take over the market asylum, any market mistake can and probably will get a lot worse before it is corrected. In such a situation, rational calculation of underlying economic factors must yield to attempts to outguess the thinking processes and behavior of the lunatics. In such circumstances the market price can be nearly indeterminate, and the risks inherent in attempting to correct market mistakes are inordinately high."

The last one to know

"The second kind of risk I like to call “the last one to know” risk. When I think a market is making a mistake, the first thought that comes to my mind is: “What if other people know something I don’t?” My experience has been that every investor has the same fear of being the last to know. We will see that this plays an important role in causing markets to make mistakes. It certainly makes it difficult for the average investor to play any role in correcting these same mistakes."
